It will filter the action history to show only actions done to the currently 
selected object. With it enabled you can undo an action done to an object even 
if you did some other action on another object. It is automatically enabled 
when you right click on an object. The undo in the context menu will only undo 
actions done to the currently selected object (the one you right clicked on). 
Playing with two objects action history visible should offer some help in 
understanding it.
